Mengniu + Danone Combine to Accelerate Yoghurt Business

On 20 May, Mengniu announced that its majority shareholder, COFCO, has signed an agreement with Danone, to form a JV named Prominent Achiever. COFCO has agreed to transfer 148,014,022 shares in Mengniu to the JV, in which COFCO and Danone will own stakes of 51% and 49% respectively. After the transaction, COFCO will continue to be the single largest shareholder in Mengniu (with a stake of 27.8%, which was 28.1% before the transaction). Danone will become a shareholder in Mengniu, owning a stake of about 4% initially, with the aim of increasing the stake in the future.

In addition, on the same day, Mengniu signed a framework agreement with Danone to establish a JV for the production, promotion, marketing and sales of yoghurt products (including the typical Danone range of yoghurt, yoghurt drinks and spoonable dairy-based desserts) in China, with the aim to reorganize and restructure their respective yoghurt business in China and developing an extensive yoghurt product portfolio. After that, Danone will own 20% and Mengniu 80% of the new JV (a separate project to Prominent Achiever). Danone will invest about a total of USD419.9 million (RMB2.6 billion) in the 2 cooperation projects which are now in the phase of getting the approval of the relevant government authorities, a process likely to take a few months.

The intention is that the cooperation will leverage both businesses’ advantages in marketing, management and sales channel in the dairy sector. Mengniu’s performance has been mediocre of late, possibly in part due to the management of COFCO, although product scare incidents have been the key factor. The cooperation with foreign dairy giant Danone may help COFCO redynamise the business.

The strategy should enable Danone to expand its market share in China. As a leading dairy processor, Mengniu has a powerful distribution network and its brand reputation is relatively strong in China. In 2012, according to Mengniu’s financial report, its sales of yoghurt were USD741.6 million (RMB4.6 billion), representing 0.8% y-o-y growth.

Danone has tried for years to expand its yoghurt business in China. Previous attempts at partnerships with Chinese companies such as Bright Dairy and Wahaha failed due to troubled relationships with its local partners and resulted in substantial losses. These setbacks prompted Danone to attempt to expand its business locally independently but this also foundered, with the company stopping production in its 200,000 t/yr Shanghai yoghurt plant (please see Dairy Products China News Vol.5 January Issue, p8).

Given this background, Danone has witnessed a major loss in market share in China. According to Euromonitor, its market share of yoghurt decreased sharply to 1.6% from 11.4% in 2008. At present, Danone mainly sells its yoghurt in Beijing, Shanghai and Guangzhou, but faces fierce competition from the large dairy processors in these regions, such as Bright Dairy and Yili, which performs well in the yoghurt sector.

The deal should also benefit Mengniu, helping it to build its reputation for high quality products. Mengniu is likely to achieve breakthroughs in the premium yoghurt sector with the aid of Danone’s expertise in quality and product innovation. Mengniu has been making a number of efforts to promote its dairy business through cooperation deals. In May, it increased its stake in China Modern Dairy Holdings from 1% to 28% to secure a stable, long-term premium milk supply. Last year, Arla Foods became Mengniu’s 2nd largest strategic shareholder, and a long-term strategic cooperation project was launched. Above all the company is now highly risk averse after the food scare problems which dented its sales, making it keen to increase customers’ trust in its products through the “halo effect” of foreign cooperations.

The cooperation will exert great pressure on the other yoghurt players, and the rivalry with Bright Dairy will be especially fierce. Bright Dairy leads the Chinese yoghurt market with a share reported at around 20% last year. According to Mengniu, the combined market shares of Danone and Mengniu accounted for a share of around 21% in 2012, with combined sales of about USD0.64 billion (RMB4.0 billion) in yoghurt sector. Figures from Euromonitor showed slightly lower figures, with Mengniu at 16.8% and Danone at 1.6%. Whatever the exact position, there is no doubt that the cooperation will pose a significant threat to the currently strong position of Bright Dairy.

However, the cooperation may be difficult to progress well in practice – and not simply because of the partners in this particular case. Even when such partnerships work relatively well at the beginning, one partner company will often ultimately seek control. Of course, Danone had a JV with Mengniu in 2006 which ended in failure, reportedly as a result of both sides’ attempts to seek a controlling stake. So how long the new cooperation will last remains to be seen.

COFCO Launches Pig Feeding Trust

A new form of investment in livestock breeding industry appears in China. Recently, COFCO Meat Investment Co., Ltd. (COFCO Meat) and COFCO Trust Co., Ltd. (COFCO Trust), both of which are subsidiaries of China's largest food manufacturer and trader COFCO (China National Cereals, Oils and Foodstuffs Corporation), have cooperated to launch a new financial investment product–trust for scaled pig feeding–in Dongtai City, Jiangsu Province, according to CCM’s June issue of AgriChina Investor.

According to introduction of the pig feeding trust on the official website of COFCO Trust, the total trust capital is USD2.38 million (RMB15 million), and investors can get float return by the end of the 12-month duration of trust.

Outside investors could subscribe to this financial trust product (one contract referring to a piglet with weight of about 20kg) via COFCO Trust. COFCO Trust entrusts COFCO Meat as investment management agent to manage, care for and fatten pigs, with all the relevant expenses burdened by the trust capital. The fattened pigs (about 100kg each) will be sold at market price, with earnings regarded as trust return.

This trust product is innovative, as this is the first one related to pig feeding and it is a kind of financial investment in a real commodity. On 20 June, 2012, COFCO Trust expressed that the first session of trust has been completed and the ROI was about 6%; the second session of pig feeding trust will be launched in the future.

COFCO Trust expressed that COFCO Meat could concentrate resources and power into the core steps of the industrial chain such as the culture of breeding pigs while introducing outside resources and capital to take part in other secondary steps such as caring, fattening and fattened pig sales.

This mode carried out by COFCO Meat and COFCO Trust could be extended to a new one, the so-called "Enterprise + Base + Farmer + Financial Institute". In this improved mode, farmers (or private companies) feed pigs; COFCO Trust (or other trust companies) provides capital and COFCO Meat offers breeding technology and administration.

Recently, livestock breeding is a hot field attracting many financial investors and those in other industries. For example, in 2009, Ding Lei, founder and CEO of the leading China-based Internet technology company NetEase.com Inc., proposed his idea of a pig breeding project, arousing great public concerns. Legend Holdings Ltd., China's top PC manufacturer, established an agricultural business department in 2010 and initiated its strategic investment in agricultural industry in 2011. In March 2012, Wuhan Iron and Steel (Group) Corporation, a state-owned steel super giant located in Central China, disclosed its plan to build a pig farm. Later on 11 June, 2012, Shanxi Coking Coal (Group) Corporation, China's largest coking coal supplier, signed a strategic contract with Shuanghui Group to cooperate in pig slaughtering.

COFCO Trust's pig feeding trust is an innovative product of investment in pig breeding industry. But whatever the investment form is, there are risks in pig breeding industry. Firstly, pork price fluctuates frequently and it is hard to be forecasted, and thus it's hard to ensure the profit level, although sometimes it is relatively high. Secondly, it's hard to precisely control the cost, as feedstuff price also fluctuates frequently. Thirdly, pig breeding needs relevant technologies, which are not easy for new comers to master.

Henan Tianguan Accelerates Development of Cellulosic Ethanol

Henan Tianguan Fuel Ethanol Co., Ltd. (Henan Tianguan) plans to launch cellulosic ethanol plants to gradually expand its capacity in next three years, which is expected to reach 120,000t/a in 2014.

Henan Tianguan will start to construct the plants at the end of 2011. As revealed by Mr. Cheng, a staff of Cellulosic Ethanol Department in Henan Tianguan, the company has already decided to construct about 12 plants with capacity of about 10,000t/a respectively in Nanyang City, Henan Province. It is predicted that the plants will consume about 1 million tonnes of straw annually, if the production lines are all launched in the near future. That means the farmers' revenue in the city will increase by USD46 million per year.

As the first cellulosic ethanol manufacturer with capacity of 10,000t/a, Henan Tianguan is confident about the cost of cellulosic ethanol, which is lower than that in other competitors. According to Mr. Cheng, cellulase is the key element to reduce the cost of cellulosic ethanol. Compared with other cellulosic ethanol producers, such as COFCO, he explains that Henan Tianguan has rich experience in cellulase research. That’s why the cost of cellulase is much lower than that in COFCO.

Moreover, Chinese government’s subsidy boosts the development of cellulosic ethanol industry. The policy of straw subsidy from the Chinese Government will be established at the end of 2011. Also, with Chinese Government accelerating the publication of some policies, such as encouraging the companies' development in cellulosic ethanol research, the enthusiasm of cellulosic ethanol will increase greatly. Henan Tianguan producing cellulosic ethanol receives a subsidy of about USD157/t from the Chinese Government, which makes the company maintain the profitability.

The development of cellulosic ethanol in Henan Tianguan reveals that the company is accelerating its development of cellulosic ethanol to occupy a favorable position in cellulosic ethanol industry.

The above news is from CCM’s October issue of Industrial Biotechnology China News, with more stories below:

Henan Tianguan Expands the Capacity of Cellulosic Ethanol

Henan Tianguan Fuel Ethanol Co., Ltd. (Henan Tianguan) plans to launch cellulosic ethanol plants to expand its capacity gradually in next three years, which is expected to reach 120,000t/a in 2014, according to CCM’s October Issue of Industrial Biotechnology China News.

Henan Tianguan will start to construct the plants at the end of 2011, revealed by Mr. Cheng, a staff from the cellulosic ethanol department of Henan Tianguan. As explained by Mr. Cheng, restricted by the distance of raw materials' collection, the company has already decided to construct about 12 plants with capacity of about 10,000t/a respectively in Nanyang City, Henan Province. It is predicted that the plants will consume about 1 million tonnes of straw annually, if the production lines are all launched in the near future. By then, it means that the farmers' revenue in the city will increase by USD46 million per year.

Henan Tianguan has the cellulosic ethanol pilot production line with capacity of 10,000t/a, which has provided the products since 2009. As the first cellulosic ethanol manufacturer with capacity of 10,000t/a, Henan Tianguan is confident with its cost of cellulosic ethanol, which is lower than that in COFCO Corporation.

According to Mr. Cheng, cellulase, one determinant of the cost of cellulosic ethanol, is made by Hennan Tianguan. Compared with other cellulosic ethanol producers, such as COFCO, Mr. Cheng explains that the cellulase research in Henan Tianguan has lasted for a long time,  and the cost of cellulase is much lower than that in COFCO Corporation provided by Novozymes.

Although Henan Tianguan has a bottleneck in cellulase's study at present, it has a new idea to reduce the cost of cellulosic ethanol. The company intends to reduce the cost by other means. It plans to use lignin, the waste from cellulosic ethanol production, to make a new kind of material. For this reason, Henan Tianguan has already contacted with some famous experts in lignin material field from South China University of Technology.

Moreover, a new kind of subsidy will be provided by the Chinese Government. Mr. Cheng reveals that the policy of straw subsidy from the Chinese Government will be established at the end of 2011. It will improve the companies's enthusiasm effectively.  Henan Tianguan's difficulty in cost reduction is prevalent among cellulosic ethanol manufacturers. Due to the cost problems, the Chinese Government accelerates the publication of some policies, like encouraging the companies' development in cellulosic ethanol research. At present, Henan Tianguan producing cellulosic ethanol receives a subsidy of about USD157/t from the Chinese Government, which makes the company maintain the profitability.

The development of cellulosic ethanol in Henan Tianguan reveals that the company is accelerating its development of cellulosic ethanol to occupy a favorable position in cellulosic ethanol industry. Take COFCO as a typical example, as a competitor of Henan Tianguan, COFCO also has some good news of successful R & D from its cooperative partner Novozymes, which can release the pressure from the companies' competition.

Davis Research Laboratory, a rap group from Novozymes California, launches a new kind of cellulase, GH61. It can not only resolve the difficulty of cellulase's hydrolysis but also abundantly express in prokaryotic system through the genetic engineering technology, which will lead to the decline in the cost of cellulosic ethanol.

On August 29, 2011, the group published an article, namely "Insights into Oxidative Degradation of Cellulose by a Copper Metalloenzyme" , mentioning GH61's molecular mechanism. Claus Crone Fuglsang, the operation director of the laboratory indicates that GH61 will be the key feature of Cellic Ctec series' products.

In fact, in order to catch up with Henan Tianguan and outstrip it, COFCO cooperates with Novozymes to speed up its cellulosic ethanol development. Because of the price of Novozymes' cellulase, COFCO has to pay a large sum of money to Novozymes  , which makes it all worthwhile now.

COFCO Accelerating Construction of Cellulosic Ethanol Producion Line

The first phase of the cellulosic ethanol production line with capacity of 50,000t/a in COFCO Corporation (COFCO) will lay a foundation in Zhaodong, in December 2011, according to Ms. Li, the manager in charge of this production line in COFCO Biochemical Energy (Zhaodong) Co., Ltd. (COFCO Zhaodong), revealing in CCM’s September Issue of Industrial Biotechnology China News.

COFCO, China's largest supplier of diversified products and services in the agribusiness and food industry, invested USD156.7 million in the production line of cellulosic ethanol with capacity of 100,000t/a on July 12, 2011.

Ms. Li claimed that the production line would be launched in the first half of 2013, which means that it would be the first one to achieve the cellulosic ethanol industrialization in China. At present, COFCO Zhaodong, the subsidiary company of COFCO, is in charge of this new production line. The production line of cellulosic ethanol in COFCO Zhaodong had been in the pilot phase with capacity of 500t/a from 2007 to 2011, so as to reduce the cost effectively. So far, the cost of cellulosic ethanol is USD956/t, lower than that of the cost of USD3,134/t in 2006.This huge difference in the cost of cellulosic ethanol mainly depends on the cost of the cellulosic enzyme. In the past few years, how to reduce the cost of cellulosic ethanol production is the bottleneck of the cellulosic ethanol development.

COFCO cooperates with Novozymes on the research of cellulosic enzyme. Thanks to Novozymes, COFCO has a great success in the cost reduction of cellulosic ethanol production at present. Cellulosic enzyme, Novozymes' proprietary, plays an important role in the cost reduction. Celic CTec2, a new product of Novozymes, can not only shorten the fermentation time, but also reduce the outcome of byproducts. Hailong Lin, general manager assistant in COFCO Biochemical Research Institute of R&D Center, disclosed that the cost of cellulosic ethanol was nearly the same as the cost of gas. Furthermore, the thermal value of cellulosic ethanol is 3% lower than that of gasoline, but the combustion efficiency is 1.2% more, according to Mr. Li. It means that the energy generated by 1.018 liter of cellulosic ethanol is equal with the energy of 1 liter of gasoline.

In addition to COFCO, some other companies also seek to get the market share of the cellulosic ethanol industry because of its bright future.

Jilin Alcohol Co., Ltd. (Jilin Alcohol), after a long pilot phase of cellulosic ethanol, will plan to construct a new cellulosic ethanol production line with capacity of 30,000t/a. Although COFCO owns 20% share of Jilin Alcohol, Jilin Alcohol's production line brings pressure to COFCO Zhaodong, according to Ms. Li. This production line will be constructed after the internal discussion at the end of 2011, according to a staff from Jilin Alcohol. Also, Henan Tianguan Alcohol Co., Ltd., one of the COFCO's competitors, has enlarged its capacity from 5,000t/a to 10,000t/a in 2008-2011. In addition to the domestic enterprises, DuPont, one of the biggest transnational companies, seeks the opportunities for cooperation with some domestic companies which have the capability to construct a cellulosic ethanol production line in China.

Therefore, both the domestic companies and internationally renowned enterprises have to face the intense competition in the market of China's cellulosic ethanol industry.

Thanks to cellulosic ethanol's great potential, which can replace the petroleum gradually, the Chinese Central Government and the U.S. Government will launch the relevant policy to support the development of cellulosic ethanol industry.

The Chinese government has repeatedly stressed the importance of cellulosic ethanol industry. Now the Chinese government will increase the investment of R & D in cellulosic ethanol's production technology, in order to speed up the cellulosic ethanol industrialization during 2011-2015, revealed by a expert who participates in the edition of "biomass development in the Twelfth Five -Year Plan".

Moreover, On August 18, the US President Obama declared that the US government planed to invest USD510 million in promoting the development of cellulosic ethanol industry. Under the solid back-up support, there will be great prospects for its development in future.

Not just in terms of environmental protection and energy resources, the development of cellulosic ethanol industry will bring a huge social and economic benefit to China, according to a research report, written by Novozymes and McKinsey.

The cellulosic ethanol industry will not only create 6 million job opportunities in China, but it will also bring USD5 billion revenue from the cellulosic ethanol market. It is reported that cellulosic ethanol will replace 31 million tonnes of gasoline per year, which can reduce 10% of the gasoline import in China. The report believes that China's enterprises will be the main beneficiaries in the cellulosic ethanol value chain, including the construction of the cellulosic ethanol production line in domestic market and the potential international market with value of USD15 billion.

The production technology of fuel ethanol has developed fast during the past 10 years, from grain ethanol in 2001 to cellulosic ethanol in 2011. Cellulosic ethanol, representing a high-end clean energy, can replace the traditional grain ethanol. In fact, Japanese nuclear accident makes people concern more about the development of clean power. People are attracted by cellulosic ethanol because of its advantage of the widespread raw materials without pollution. The development of cellulosic ethanol is urgently needed in China in the future, especially the resources of gasoline that become rare and the serious environmental deterioration.
